Financial statement analysis assignments have a specific failure mode that shows up more than any other: the numbers are calculated correctly, and the commentary says almost nothing. A student computes a current ratio of 1.8, writes “this shows the company has good liquidity,” and stops there. The calculation was the easy part. The mark-earning part, explaining what 1.8 actually means for this specific company in this specific industry at this specific point in time, never happens.
This guide walks through how to read an income statement and balance sheet properly, how to calculate and interpret the four main ratio categories, and how to write commentary that goes beyond restating what the number already shows.
What These Assignments Actually Require
Financial statement analysis assignments generally ask you to do three things, and markers weight them differently than most students assume.
- Calculate the required ratios correctly. This is necessary but typically worth fewer marks than students expect, often 20 to 30% of the total.
- Interpret what each ratio means for this specific company. Not what the ratio means in general, textbook terms, but what a specific value signals about this company’s specific situation.
- Compare and contextualise. Against the company’s own prior-year figures, against an industry benchmark, or against a named competitor, since a ratio in isolation tells you very little.
Reading the Income Statement
The income statement shows performance over a period. Before calculating anything, read it for structure and identify the following.
- Revenue trend: is it growing, flat, or declining compared to the prior period, and is that consistent with what you know about the industry or economic conditions during that period?
- Gross profit margin movement: has the gap between revenue and cost of sales widened or narrowed, and what does that suggest about pricing power or input cost pressure?
- One-off or unusual items: large exceptional gains or losses can distort a single year’s figures significantly and usually deserve separate comment rather than being folded into normal operating performance commentary.
- Where profit is being made or lost: operating profit versus finance costs versus tax, since a company can look unprofitable at the bottom line for reasons that have nothing to do with its core operations.
Reading the Balance Sheet
The balance sheet shows position at a single point in time, a snapshot rather than a trend. Read it for the following before calculating ratios.
- The balance between current and non-current assets, which signals how asset-heavy or asset-light the business model is.
- The balance between current and non-current liabilities, and specifically how much debt is due within the next twelve months.
- The composition of current assets: a company with most of its current assets in cash is in a very different position from one where most current assets are tied up in inventory or receivables, even if the total current asset figure looks similar.
- Movement in retained earnings, which reflects the accumulated effect of profits, losses, and dividend decisions over the company’s history, not just the current year.
The Four Ratio Categories
Almost every financial statement analysis assignment expects coverage of these four categories. Knowing what each category is actually asking, not just the formula, is what separates calculation from analysis.

Year 2: 16,900 / 48,200 = 35.1%. Year 1: 15,700 / 42,600 = 36.9%. The gross margin declined by 1.8 percentage points despite revenue growing by over 13%. This is worth flagging explicitly: growth alone is not the full story here. Cost of sales grew faster than revenue (16.3% versus 13.1%), suggesting either input cost pressure, discounting to drive volume, or a shift in sales mix toward lower-margin product lines. A strong answer would state which of these is most likely given other information available in the case, rather than leaving the explanation open. |

Year 2: 14,800 / 9,200 = 1.61. Year 1: 12,100 / 6,800 = 1.78. The current ratio fell from 1.78 to 1.61. Both figures are above the conventional 1.0 threshold, so short-term liquidity is not in immediate danger, but the direction of travel matters as much as the absolute figure. Current liabilities grew 35% year on year, considerably faster than current assets grew (22%), which is consistent with the increased debt load visible in the balance sheet figures and worth connecting explicitly to the gearing ratio below rather than treating liquidity and gearing as unrelated sections. |

Whether this is good or concerning depends entirely on the specific retail category, fast fashion retailers typically turn inventory much faster than furniture retailers, so this figure only means something once benchmarked against a stated industry comparator, which a strong answer would name explicitly rather than leaving the ratio to speak for itself. |
| Debt-to-equity (Gearing):
Year 2: 11,500 / 19,600 = 0.59. Year 1: 8,200 / 18,100 = 0.45. Gearing increased meaningfully, from 0.45 to 0.59. Combined with the declining current ratio noted above, this points toward a company that funded its 13% revenue growth partly through increased borrowing rather than purely through retained earnings or equity. This is not automatically a problem, growth often requires financing, but it is exactly the kind of connection between ratios that a strong answer draws explicitly rather than presenting each ratio as an isolated finding. |
Notice what each commentary paragraph does beyond stating the number: it connects the ratio to another figure or ratio, states a plausible explanation rather than leaving the reader to infer one, and flags what additional information (an industry benchmark, a stated reason for the borrowing) would make the interpretation more definitive. That connective, explanatory work is commentary. The calculation alone is not.
How to Write Commentary That Goes Beyond the Numbers
The single biggest quality gap between a pass-level and distinction-level financial analysis is what happens in the sentence immediately after a ratio is stated.

The stronger version does four things the weaker version does not: states the direction of change, not just the current figure; identifies a likely driver; connects to another part of the analysis; and offers a forward-looking observation rather than a static conclusion. None of this requires additional calculation, only additional thinking about what the number already calculated actually means.
Common Mistakes Checklist
Run through this list before submitting any financial statement analysis assignment.
